Understanding Tax Benefits on LIC Policies under Section 80C and 10(10D)

One of the primary reasons millions of Indians invest in Life Insurance Corporation (LIC) policies is the dual benefit they offer: financial security for the family and significant income tax savings.

However, tax laws can be complex and subject to change. In this guide, we will break down the two most important sections of the Income Tax Act, 1961, that apply to your LIC policies: Section 80C and Section 10(10D).

Tax Benefits on Premiums Paid (Section 80C)

Section 80C allows you to reduce your taxable income by claiming deductions on the premiums you pay for your life insurance policies.

How it Works:

When you pay the annual premium for an LIC policy (whether it's an endowment plan, term plan, or ULIP), you can deduct that amount from your gross total income before calculating your tax liability.

  • Maximum Deduction: The maximum limit under Section 80C is ₹1.5 Lakhs per financial year. This limit includes all other 80C investments like ELSS mutual funds, PPF, EPF, and principal repayment of home loans.
  • Who is Covered? You can claim the deduction for premiums paid for policies on your own life, your spouse's life, or your children's lives (dependent or independent).

The "10% Rule" Catch:

To claim the full 80C deduction, the annual premium of the policy must not exceed 10% of the Basic Sum Assured (for policies issued on or after April 1, 2012).

For example, if your policy's Sum Assured is ₹5,00,000, your annual premium must be ₹50,000 or less. If your premium is ₹60,000, you can only claim a deduction up to ₹50,000 under Section 80C.

(Note: For policies issued before April 1, 2012, the limit is 20% of the Sum Assured).

Tax Benefits on Maturity Payouts (Section 10(10D))

While Section 80C saves you money while you are paying premiums, Section 10(10D) protects your money when the policy matures.

How it Works:

Under Section 10(10D), any sum received from a life insurance policy—whether it's the maturity benefit, survival benefit, or death benefit—is completely exempt from income tax, provided certain conditions are met.

The Conditions for Exemption:

Just like the 80C deduction, the maturity amount is tax-free only if the premium paid in any year during the policy term does not exceed 10% of the minimum Sum Assured (for policies issued after April 1, 2012).

If the premium exceeds this 10% threshold, the entire maturity amount becomes taxable in the hands of the policyholder.

The Budget 2023 Update (Important)

The Union Budget 2023 introduced a significant change for high-value traditional policies (excluding ULIPs).

For policies issued on or after April 1, 2023, if the aggregate annual premium of your traditional life insurance policies exceeds ₹5 Lakhs, the maturity proceeds of those policies will no longer be tax-exempt under Section 10(10D).

The maturity amount (minus the premiums paid) will be added to your income and taxed according to your applicable slab rate.

Exceptions:

  • This ₹5 Lakh limit does not apply to the death benefit. In the unfortunate event of the policyholder's demise, the payout to the nominee remains 100% tax-free regardless of the premium amount.
  • This rule does not affect policies issued before April 1, 2023.
